Algorithm Used

Geometric Mean Annualized Compounding Algorithm

Mathematical Convention

Computes the true geometric mean rate connecting initial and final capital over n years: ((V_n / V_0)^(1/n) - 1) × 100. Unlike arithmetic averages that distort volatile swings, the CAGR algorithm provides the accurate annualized smoothed trajectory of capital compounding.

Key Algorithmic Conventions & Assumptions

Assumes smoothed constant geometric compounding trajectory
Full reinvestment of all dividends and capital appreciation
Point-to-point calculation neutral to interim volatility fluctuations

Mathematical Formula

Compound Annual Growth Rate (CAGR)

CAGR = (Final / Initial)^(1 / n) - 1

CAGR represents the mean annual growth rate of an investment over a specified period longer than one year, assuming the investment compounded smoothly over that period.

Step-by-Step Calculation Walkthrough

1Calculate absolute growth factor: Final Value / Initial Value = ₹3,50,000 / ₹1,00,000 = 3.50.
2Determine annual exponent 1 / n = 1 / 5 = 0.2000.
3Raise growth factor to exponent: (3.50)^0.2000 = 1.2847.
4Subtract 1 and convert to percentage: CAGR = 28.47% per annum.
5Notice that simple arithmetic average is 50.0% p.a., which overstates real compounding returns.

Strategic Insights & Financial Takeaways

A CAGR of 28.47% means your investment performed as if it grew by exactly 28.47% every single year without interim volatility.

Geometric vs Arithmetic: Never judge long-term investments by simple average returns; CAGR is the gold standard for measuring mutual fund and equity performance.

Benchmark comparison: Indian Nifty 50 has historically delivered ~12-14% CAGR over 10-15 year horizons.

About Compound Annual Growth Rate (CAGR)

CAGR is one of the most accurate ways to calculate and determine returns for anything that can rise or fall in value over time. It dampens erratic market swings to give a single annualized rate.

Volatility Neutral

Smooths out volatile years (e.g. +30% in year 1, -10% in year 2) into one unified geometric rate.

Apple-to-Apple Comparison

Allows comparing two investments held across differing time horizons on an equal annual footing.

Assumes Reinvestment

Assumes all dividends and gains were continuously reinvested back into the asset.

About the CAGR Calculator

CAGR is the single annual growth rate that would take an investment from its starting value to its ending value. This CAGR calculator smooths out volatile years into one comparable annualised number.

How this cagr calculator works

  1. Enter the initial value, the final value and the number of years the investment was held.
  2. The calculator applies the compound annual growth rate formula.
  3. You get the annualised return, which you can compare directly against other investments held for different lengths of time.

Frequently asked questions

What is the CAGR formula?
CAGR = (ending value / beginning value)^(1 / number of years) - 1, expressed as a percentage. It gives the constant annual rate that would produce the same end result.
Why use CAGR instead of total return?
Total return does not account for time, so a 60% gain over three years and a 60% gain over eight years look identical. CAGR annualises both, letting you compare investments held over different periods fairly.
What are the limitations of CAGR?
CAGR hides volatility. It reports a smooth annual rate even when the path involved large gains and losses, and it assumes no money was added or withdrawn along the way. For investments with cash flows, XIRR is the better measure.
